Yes, this is a bear of a bug.

Put another way:

If "match case" is checked, Writer will find only case-matched items (e.g., a 
search on "hydrated" will not 
find "Hydrated"). If "match case" is not checked, Writer will replace with the 
case of the replace term (e.g., 
"hydrous" will replace "Hydrated").

MSWord will, IIRC, honor the case of the words being replaced as the default 
behavior, which is correct, 
IMO.
