If you check the archives you'll see several posts where I suggest 
(strongly at times) using two devices (one for the OS, one for the key 
disk).  I was just making a point that having a keydisk on the same CF 
is better than not having a kd at all.  You can always backup the 
keydisk data then manually recreate the second partition and restore the 
data.  Not ideal, but possible.

You are correct in noting that if the upgrade is done by writing the new 
image to the old CF, you may lose your existing data (shouldn't if the 
image hasn't changed size, but I would not count on that).
