When you think about Layer 2 of the OSI model, we need MAC address information 
to identify stations on the LAN. This information is "encapsulated" onto the 
data. At Layer 3 of the model, we need IP address information. This is 
"encapsulated" on the data. 

So you see, the process of adding additional fields worth of information to the 
data is termed encapsulation. By the way, when a receiving machine strips this 
information of, that is called, de-encapsulation.
