Guys, It will sound stupid but I am just putting it in front of you ... in case I have missed something out.
I have got a dialer interface with chap configued. I am sending alternate chap username by using ppp chap hostname XYZ. Router name is ABC. When I run debug the outgoing challenge "O" is ABC and not XYZ. It is a 3640-A with image of c3640-ik9s-mz.122-16c.bin. I am pretty much sure I prepared this stuff for my CCIE and it worked like a charm on the rack. Can you guys think of anything?
