As a final fwp to this post, I opened a case with Cisco and found that indeed I had run into an IOS Bug. IOS 12.1E, 12.1T and 12.2 are not recommended as they all suffer from this bug. Apparently this was broken somewhere in 12.1. Here is a list of versions that have the fix:
