You have indeed found your problem. It seems like you don't fully understand how proxies work. The proxy retrieves web pages on your behalf. Any page requests will be forwarded to the proxy, which retrieves the page, and then hands it back to your browser. So even if you put in http://127.0.0.1/, that request is sent to the proxy which then will then try to access a page at 127.0.0.1. Well, a properly configured proxy will ignore non-routable addresses such as that one and return an error. What you need to do it go to Edit|Preferences...|Advanced|Proxies and in the field labeled 'No Proxy For' add "localhost, 127.0.0.1" without the quotes, of course.
