So, to me the really significant question regarding open-source software is
this: Is it possible to undertake the development of a significant (in
terms of person-years of effort), free and open-source software product
from scratch.

It is: the Apache Software Foundation manages many very large projects, see http://projects.apache.org/indexes/quick.html

I don't think that there are too many examples around where
such software is not developed by paid labour and management.

This is a different issue: part of the contributors help in their spare time, while part are sponsored by their employers to contribute to the project. See http://www.openoffice.org/why/why_volunteers.html
