Hi Shaun and David,
To expand on David's answer, the ITunes Library.xml file contains the
library database and metadata information for your iTunes library in a
format that other software programs can read and write to. The
actual
file that iTunes itself uses is the ITunes Library file, and this is
not
readable. (On Windows systems the iTunes Library file is named
iTunes Library.itl) If this file or the iTunes Library is removed
from its
default location, your computer will create a new file (with no data),
and all information about the contents of your iTunes libary will be
lost. On the other hand, if your iTunes Library file is deleted or
corrupted,
it's possible to regenerate most of the information and metadata using
the iTunes Library.xml file -- the only thing is that the date of
entries
will be when the new iTunes Library file is created,
One important thing to know is that Time Machine does not back up
the iTunes Library.xml file. In fact, I periodically save copies of
this
file. I also encourage people to use the "Backup to Disc" option
under
the File menu of iTunes -- this also saves a copy of the iTunes
Library.xml
file when it does the backup, and can be set to do incremental
backups.
To read more about iTunes Library files see the Apple Document, "What
are the iTunes Library files?":

It's the index for the library.
