That's not a problem with background image, but with JPEG images and the Java2DRenderer (which the AWT preview uses). This will be fixed later this year when I can do the image library redesign. Try using a PNG instead.
BTW, your use of the "element-id" attribute is illegal what XSL-FO is concerned. You should put element-id in a different namespace. You can then put this namespace in the ignored list (FopFactory.ignoreNamespace ()) so FOP doesn't bark at the unknown namespace.
