Here is one possibility:

You may have a firewall or other software that is intercepting the 
transaction.  If E-mail can usually be received OK, but telnetting doesn't 
work (displays OK, but you can't type something without something else 
being displayed or disconnecting), it's likely a poorly designed program 
intercepting.  The problem is that the program assumes that the entire 
stream will arrive in one packet ("HELO mail.example.com", for 
example).  When you telnet to the server, you send something like "HE", 
"L", "O m", "ai"..., in separate packets.  It gets the packet "HE", and 
doesn't understand it, so it disconnects.
