Alan: Thanks for the suggestion. I verified that Xnest works well never calling with the -display argument and only setting the DISPLAY environment variable.
I updated GDM SVN head and our patch so that it works this way, and GDM no longer has a configuration setting to specify whether to use -display or not. Updated patch attached.
