Grab the latest version of jQuery ... 1.1.3.1. It fixes this issue.

I eventually found a solution to this. I switched to jquery 1.1.2 and it works fine on IE. With jquery 1.1.3 jqModal overlay is opaque (solid) on IE7. Have not attempted to investigate the cause.
