That's strange, because it works for me and I don't see why this error message appears.
Could you try tpying this into the Console: echo $PWD
It should return your file's path.
If it does, then
lilypond %buffer
should work, if everything is correctly installed.
(make sure that Use cygwin is checked in the options.)
Or you could try lilypond --verbose %buffer, to see if something is not set.

the native version of LilyPond.
