The \transpose command really transposes your input. So the notation and the sound (midi) is transposed.
For transposed instruments, this should help: http://lilypond.org/doc/v2.16/Documentation/notation/displaying-pitches#instrument-transpositions It introduces the \transposition command. If you want to write the notes as they sound, you have to use the \transpose command, as you did, in addition.
