Are you using system-config-packages or up2date?  If it's the former,
you can specify the --tree=/path/to/packages option, which I think
should work (see system-config-packages --help for the two options).
The tool seems to assume you're running it on something other than
s390 (which is true of most of the system-config-* tools).

If you're using up2date try editing /etc/sysconfig/rhn/sources.  One
of my favorite options is to comment out the 'up2date default' line
and enable a directory full of packages (towards the bottom).

I have the CDs merged under /install.
When I try to add an application, it still asks for the CD.
The original install was done via ftp.
