The URL for the repository has to point to the directory that contains the "repodata" directory. You create that by using "createrepo", or there's one pre-packaged on the CD. This directory can be either in the directory that contains packages, or above it, since createrepo searches down.
You also have to make sure that the web server has permission to read the repodata directory and the files in it.
