The way I do it, and I use UTF-8 now regularly in my xterm and vim, is to set
LC_CTYPE to he_IL.UTF-8 . The UTF-8 extension make each xterm default to utf-8,
and also Vim6, if compiled with features=big (you can check using :version),
will give you encoding=utf-8 automatically. I the he_IL is so that I can use
the hebrew keyboard outside vim, using the right-alt key, and the command which
does this for me (in my .xsession) is
setxkbmap -option grp:shift_toggle,grp_led:caps,grp:switch -model pc104 \
-rules xfree86 il
(this was descussed awhile ago here). To edit hebrew inside vim, it is not
needed. You can use the normal hebrew editing, as you do in iso-8859-8, with
one difference: the default value of aleph, being 224, is suitable only for
iso-8859-8. Therefore, I have in my vimrc the lines

" iso-8859-1 only!)

I actually also have seveal map! statements for maqaf, geresh and gershayim.
Lastly, I use digraphs for quotation marks. The latin double quotation mark are
"6 on the left and "9 on the right, while in hebrew I use :9 on the right
(which gives me U+201E I discussed earlier).
By the way, I use LC_CTYPE and not LC_ALL as some prefer, since I use
LC_COLLATE to be C, since I hate the English dictionary ordering of files in ls
