I had the same problem when installed sp3 on win NT4.0
The registry key to create is (for NT4.0)
\system\currentcontrolset\services\rdr\parameters\EnablePlainTextPassword
Data type: REG_DWORD
data: 1

that did the trick for me.(again it is for winnt4.0 but may be the same   
for win98)

I think this has something to do with encrypted passwords in '98.
There are two ways to get around this, use a registry key (forgot
exact key) to send plain-text passwords, or get the very latest samba,
which supports encryption.
