I don't think so:

# du -sh /opt/ltsp/i386/
1010M   /opt/ltsp/i386/

root@lts-v2,~: ls -lh /opt/ltsp/images/

We usually also have clients with 512 MB or more, booting with the nbd-image.

This setup runs on our site since years (Ubuntu 8.04.4 LTS). 
Looks like your problem is caused by anything else.
