Yes, I did do that and Insert->Citation does show all possible citations
from the bibtex file in a pull-down menu.

What do you mean? Both programs see the bibtex file and both programs
see the ~/.lyx directory where the lyxpipe files appear and via which
they should communicate, so it should work. Changing the `~' in the
\serverpipe line to the expanded path does not change anything.
