I recommend PDF(pdflatex). But as you don't se this entry in the menus, you should update your LaTeX distribution. Assuming that you use teTeX 2.0.2, you should update to the new teTeX 3.0, which uses pdflatex as default engine. (Don't forgt to reconfigure LyX after the update.)

I don't know what you mean with "smeared" font. The biggest problem with LaTex and fonts is, that the default fonts are pixel fonts. That means they aren't fully scaleable and look therefore ugly on screen (not in the printed text). To avoid this, use Type1-fonts as described in the LyX FAQ:

http://wiki.lyx.org/FAQ/PDF#badFonts

It was also recommended to change in lyxrc in .lyx
\font_encoding `T1´ to \font_encoding `0T1´ (or OT1?),
but trying to do so gives errors.

The docs are out of date ;-), so pleas don't believe all things decribed there!

Set in LyX's preferences -> Outputs -> LaTeX -> TeX encoding to "T1" (don't use OT! for non english texts).
