This means you aren't running Fedora 16 as is noted in the documentation: http://wiki.laptop.org/go/XS_Techniques_and_Configuration#Installing_from_USB You may be able to hack around this as you have noted, but I don't know if you will succeed. The important things are to reset the MBR and format as VFAT because I've seen various systems that won't boot off other configurations. Feel free to add sub-notes to the wiki if you are successful. You don't need to create an overlay - this is an install disk, not live media. Thanks for testing!
