I have this properties set, and they work fine for me:

...
Where lib.dir is where I have the DLL's for the AjaxControlToolkit and
aspajaxnet.dir is set to "C:/Program Files/Microsoft ASP.NET/ASP.NET 2.0
AJAX Extensions".
I have installed AJAX Extension 1.0 (formerly known as Atlas).
