Yes, X is required since KVM uses VNC technology to present you the Windows GUI 
screen.

As an aside, with seamless RDP installed in your Windows XP guest, you can have 
the windows start button and taskbar appear on your X desktop and run your 
windows program directly in X -- they actually run in the VM but the 
presentation is in X.
