My system is in the same ballpark as yours, as far as processor and ram. The processor is an AMD Geode NX 1750, and it has ~600 MB ram. It handles mpeg off of a DVD without a hiccup and will also display XVID compressed video fullscreen with no problems. I think that takes more processing power than just MPEG, but I could be wrong. (I do watch movies on my computer, as we don't own a TV. I also compress and back up our DVD movies to XVID so that my young son can't destroy the originals.)
I specifically have this system: http://www.fryssupport.net/gq3151.cfm It handled both of these things fine with the stock on board video chip, as well as the ATI card that I had in it, and now with the NVIDIA card that I'm currently using. It does fine in either windows or linux. So I assume that there's something else going on with your system that it won't handle it. When something like that happens to me it is usually the start of a long troubleshooting process, so I'm not the expert that could try diagnosing over the internet like this.... Good luck!
