You can embed art in FLAC files (effectively in tags), and this might take precedence over the folder.jpg file. To find out if you have this, get MP3Tag and have a look - the latest version shows embedded art.
And yes it does really make sense to have each album in a subfolder - then you can use the folder.jpg, which AAA works well with. You can get MP3Tag to move everything into subfolders by doing a 'convert tag to filename' on your entire library and typing "%album%\%filename%", I think (do a test first!)
