Hum. Could you try even more manually? Something like:

$ liquidsoap -v --debug 'print(string.recode(in_enc="ISO-8859-1", "h�h�"))'
h�h�

Do you get the right answer? (above it is not what I expected, so
camomile could be the culprit here...)
