This is known and fixed since mkbootdisk-1.4.2-5mdk.

Prior to reboot I checked /boot/grub/menu.1st and found that vga=33554432.
Tried ti reboot with this number and vga=788 - got the same result.

Kernel panic: VFS: unable to mount root fs on 03:06.
