I just have my /root/.Xauthority be a symbolic link to my user
~/.Xauthority, and that seems to work without specifying XAUTHORITY.

No, but you left out the X in XAUTHORITY.

Anyway, after some more experimenting, I discovered that this works:

sudo XAUTHORITY=/home/n7dr/.Xauthority xterm
