check permissions on /dev/ptmx and that devpts is mounted.  /dev/ptmx
should be:

crw-rw-rw-1 root tty5,   2 Mar 15 06:55 /dev/ptmx

Changing "telnetd.telnetd" with "root.root" in the telnet line in
"/etc/inetd.conf" solved this
problem on my box. Do not ask me why! I even do not know further
implications
of this change, but it worked for me.
