I started an empty xephyr and then started iceweasel from a shell with DISPLAY set to the xephyr. I did not even have a window manager, and the issue showed up. It frequently happens that the keyboard gets mixed up in a way that a normal character key emits a capital letter while a shifted character key emits a lower case letter. Special character keys work normally, and all the caps lock / shift lock key does it switching the keyboard light on and off. There seems to be no way to get out of this (at least I haven't found it yet) without terminating Xephyr. In my main KDE session, keyboard layout changing works fine. If you start an empty session in Xephyr, is the keyboard layout behaving as in an empty session in X? The phenomenon happens only after working in the Xephyrized X session for a while, so it will be hard to simulate it without KDE Do you have other keyboard settings, such as xmodmap in .xsession?
