What fop version are you using? I ran your example with both the trunk and the 1.0 version and in both cases the PDF was generated with the image embedded (fop-1.0 throws a warning but still generates the PDF with the image). Ok, then what is the java version and OS you are using? If you look at the error it is not really a fop error but an error in one of the libraries used by fop. I confirm that the error exists with java 1.5.0_22. So I think if you upgrade it should go away.
