It doesn't, it just has to be in the CWD (current working directory)

I just have a folder setup for the update tool itself

C:\hldsupdatetool\

In there I have the exe and a batch file for each server that throws the
cmd to update for each individual folder

HldsUpdateTool.exe -command update -game tf -dir C:\srcds1

HldsUpdateTool.exe -command update -game tf -dir C:\srcds2

ect ect...

some people (like myself) wrote batch files in automate the update process
and if you run the hldsupdatetool.exe and it isn't in the folder you just
executed it out of, it causes strange behavior with the orangebox folder.

[hlds] Directory Problems

I've been reading these posts about the directory problems that seem to
occur when updating TF2.  Is it certain that the hldsupdatetool itself must
also be in the C:\SRCDS directory?  This was never the case with CSS or
HL2DM.  I have always kept the hldsupdatetool in a subfolder of C:\SRCDS,
namely C:\SRCDS\Updater.
