Hi Shekar,
Can you check if you have "uniofs" filesystem support with the kernel ?
If not get the patch from http://download.filesystems.org/unionfs
and rebuild the kernel.
I had the same error and thomas asked me to try this. And worked for me.

I installed one target using the fai-cd today. Fully Automatic Installation !!!
I used fai version 3.2 on etch (kernel 2.6.20.7 - custom kernel)
