Upgrade your lilo to lilo-0.21-10. Your config file is correct if raid is
staticly compiled into kernel.

My lilo.conf:

vga=normal
delay=20
image=/mnt/boot/bzImage-2.0.38
root=/dev/md0
label=li
read-only
doing now a lilo -v run, it shows the following error message:
