The USB disk needs to be formatted as MAC OS Extended, Journaled, to make it
work.
What I've found when using Disk Utility is that, if you are wanting to form
I have done this in the past week though using the Lion OS. The disk does have
to be partitioned very specifically and Disk Utility hides the partitioning
scheme in the option button.
Take a look at the partition tab of Disk Utility and hopefully you will
understand.

I think i have read here on this list that OSX will not boot from external
connected with usb.

Did you verify that the disk was mounted before going into the Startup Disk
System Preference? Also, I would expect this configuration to be slow. If I am
not mistaken the Passport drives do not use Firewire or Lightning and so are
restricted to USB speeds.
