I am certain this is a stupid question, but I have been reading books
and searching Google for the answer and have come up blank.
Are domain logins required for login scripts to work or will they work
in workgroup mode as well?

It's been a long time so I could be wrong, but I THINK win9x looks for
*.pol anytime it does a domain login. *.POL file are policy files
created by poledit.

I've seen this happen when the smbpasswd file and /etc/passwd weren't in
sync. For whatever reason, samba doesn't like it and errors out when
the clients try to get lists.
