It's a dumb question, but your /etc/passwd.squid file does contain the
passwords in the appropriately encrypted form. Copying it from /etc/shadow
doesn't work.

the shell I get either an 'OK' or 'ERR' as expected.
If works in the shell, it has works with squid.
Check the permissions for the ncsa_auth binary and similar.
