I was able to work around the problem by adding vga=791 to
/boot/grub/menu.lst:
# defoptions=vga=791 quiet splash

The strange colour problem is also mentionted in a bug #63558 comment.
This seems like a high importance bug as it renders the virtual consoles
unusable.
