xorg-server does not place entries in menus so by definition you have
MISFILED THIS BUG. I have been trying to help you get your problem
solved by finding where it DOES

Bryce, I was referring to the Applications menu, the one defined by
the entries in /usr/share/menu/. There is no entry to start xephyr in a
nested window via the menu, there is only New Login. Reassigning back
to xorg-server.
