So I suppose it's the driver version because the problem is gone now.
I used this PPA - https://launchpad.net/~ubuntu-x-swat/+archive/x-updates to
update the X.Org packages and there the only update that actually matters is
the radeon driver version which is 6.13.1.
Solved with:
kernel - 2.6.34
Today I tried 2.6.34 (for Lucid) and the default 1.7 X Server with KMS
"Color Tiling" enabled to no effect.

the situation now.

I have a Radeon 9800 Pro 128Mb. I'm using KMS and can play videos fine
so there must be more to this than just colour tiling.

Colour Tiling in openSUSE 11.3 rc1 is not enabled by default but there are no
such problems with the video decoding (even when Compiz effects are on).

I'm going to wait a little. Now the system is running without KMS
support and the performance is pretty much the same as in Ubuntu 9.10.
I'll retest with xorg ver. 1.9 and Kernel ver. 2.6.35 when they're
pulled in the Ubuntu Maverick repo.

It's worth a try. Besides the initial Radeon power management support
