I have found the problem. It is caused by ecryptfs the way it is
implemented in Ubuntu. Here is the culprit (found by hours of removing
files and directories and rebooting):

More testing: only happens if XAUTHORITY is set as an environment
variable it seems, an interesting thing to note is that xhost doesn't

Actually it appears that network-manager creates its own dnsmasq fomr the
dnsmasq-base package.
It ignore any and all settings in dnsmasq as the conf file is only set and
included in the dnsmasq package (not the base).
