This is probably due to the "url-encode-path" parameter being set to true on
your content store. The urls are encoded in utf8 or something but the "/"
chars between dirs are also encoded so to the filesystem it looks like one
big filename. I don't know if it's a bug or intended to be that way but its
not compatible with the filesystem store currently for the reasons you've
noted.

Set it to false and your directory structure in the physical filesystem will
return to normal.
