The bandwidth limiting option converts everything to mp3 on the fly, but you need to have lame installed on the system running LMS.
In the player settings audio section, you will see the message 'The LAME encoder appears to be installed correctly on your system.' below the Bitrate Limiting dropdown box indicating that LMS has found lame.
