Yes, SMTP is selected as opposed to Sendmail.  I am running SM and Mercury
on the same server, so it should be fine.  As far as I can tell (by using
Outlook Express remotely and locally), mercury is functioning perfectly for
both outgoing and incoming messages.

That doesn't sound right.  IIRC Mercury doesn't support POP before SMTP
style authentication.  Are you sure your configuration is setup properly? 
Have you selected SMTP instead of Sendmail and is it pointing to the IP
Address of Mercury?  Is Mercury configured to allow relaying of messages
coming from the Squirrelmail server's IP (Configuration, SMTP Server).  I
don't think it's Mercury saying it wants POP3 before SMTP since it doesn't
support it...
