I'm about to ask the host to look into the MX records. I'm convinced the hosting server is checking the local mail server for the recipient. Yes, I'm using the mail command, and it looks to me (via ini) that it's using the local sendmail.

When you say you can send mail from the server, you're using the mail command? Have you looked to see what mail command PHP is configured to use?
