Similar problem when using a smartcard & Kgpg in konqueror. Kgpg never asks for the PIN, accesses the smartcard with an empty one - and then returns the error "Decryption failed".
WARNING: Don't try this more than *once*, since it decreases your PIN-retry counts on your smartcard.
