Thank you for filing the bug and helping to make Ubuntu better. Icons are not just images which are shrunk in size. Icons are made to fit specific sizes and should of one of these formats - PNG, SVG or XPM. There are scalable icons and non-scalable icons. If the image you have selected to be custom icon is non-scalable image, then it will appear in its own size and can not be scaled to fit the icon size.
