As of Kaleidoscope 2, Versions requires that the Kaleidoscope Command-line Tool (ksdiff) be installed. It's installed via the Integration option under the Kaleidoscope program menu.
Once installed, restart Versions if it was running, and the two should work together again. Versions 1.2 (currently in beta: https://groups.google.com/d/topic/versions/sCVRFQLjW-U/discussion) removes this requirement.
