hmmm ... this may be a xerces issue:

when I use the current xalan OR xalan 2.5.2 with xercesImpl-2.6.0.jar, I get 
the correct output, but when I use either xalan with xerces jars from 2.9.0, I 
get the wrong behaviour.

here's a test case:

test.xml:

<goo>
<foo/>
<foo/>
</goo>

test.xsl:

<?xml version="1.0" ?>
<xsl:stylesheet version="1.0"
        xmlns:xsl="http://www.w3.org/1999/XSL/Transform";>
<xsl:output method="xml" indent="yes" /> 
<xsl:template match="foo">
<boo>
moo<xsl:text> </xsl:text>boo
</boo>
</xsl:template>
</xsl:stylesheet>

used with the command line:

java org.apache.xalan.xslt.Process -xml -in test.xml -xsl test.xsl
